Risk 1: Funding rate reversal and decay
The trade’s premise is that one venue pays you funding while your hedge costs less than you collect. That spread is not a contract — it’s a floating rate that reprices every interval (every 8 hours on most CEXs, hourly on venues like Hyperliquid).
The mechanism. Funding rates reflect the imbalance between longs and shorts on a perpetual. When you enter because a token pays, say, an annualized 40% to shorts, you are usually entering because the market is crowded long. That crowding can unwind fast: a dump flushes leveraged longs, open interest resets, and funding compresses toward zero — or flips negative, so your “income” leg now pays funding. On volatile small-cap perps this can happen within hours. Since opening and closing two legs costs real money (fees, spread, slippage on four fills), a rate that compresses before you’ve covered round-trip costs leaves a net loss even though nothing “went wrong” mechanically.
Mitigations:
- Look at stability, not snapshots. A rate that has held for weeks with low variance is a different opportunity than one that spiked an hour ago. Judge by funding history, not the current print.
- Use percentile-based entries. Ask where today’s rate sits in that pair’s own history; entering at the 99th percentile means mean reversion works against you.
- Model your breakeven horizon. Know how many funding intervals you need just to cover round-trip costs. If that horizon exceeds the rate’s likely persistence, skip the trade.
Risk 2: Liquidation on the losing leg
This is the risk that turns “market-neutral” positions into forced, directional losses. Your combined position has no price exposure, but each leg lives in its own margin account, on its own exchange, with its own liquidation engine. The exchanges don’t know about each other.
A worked hypothetical. You deploy $10,000: $5,000 margin for a long on Exchange A and $5,000 for a short on Exchange B, each at 5x leverage — $25,000 notional per leg. At 5x with typical maintenance margin, a move of very roughly 15–18% against one leg can bring it near liquidation (thresholds vary by venue, tier, and margin mode).
The token pumps 20% in an hour — routine for small caps. Your long is up about $5,000; your short is down about $5,000 and gets liquidated. On paper you’re flat. In reality: the short closed at the liquidation price plus a penalty; you are now net long $25,000 notional with no hedge, so a retrace erases the long’s unrealized gain while the short’s loss is locked in; and re-hedging means paying spread and fees again, into a fast market. The delta-neutral position just produced a very directional outcome.
Mitigations:
- Use conservative leverage. The gap between 2x and 5x is the difference between surviving a 40%+ adverse move and getting liquidated by a 15% wick.
- Keep a margin buffer on each venue — unallocated collateral you can push into the losing leg fast.
- Rebalance proactively, with alerts set well above maintenance margin — act at a pre-set margin ratio, not when the exchange emails you.
- Understand your margin mode. Cross margin lets other collateral absorb the hit but risks the whole account; isolated caps damage per position but liquidates sooner. Neither is “safe” — pick deliberately.
Risk 3: Execution and spread risk

Entry/exit costs. Every position involves four fills: open two legs, close two legs. Taker fees, bid-ask spread, and slippage apply to each; on an illiquid pair they can consume weeks of expected funding income.
Legging risk. Unless execution is atomic, there’s a moment where one leg is filled and the other isn’t. If the market moves in that gap — and fast markets are exactly when rates look attractive — you either chase the second fill at a worse price or sit briefly with naked directional exposure. Both cost money.
Mitigations: size orders relative to visible book depth, prefer maker orders where the rate’s persistence allows patience, place the less liquid leg first, and pre-compute the worst-case slippage you’ll accept before hedging at market. Risk 4: Counterparty and venue risk
You cannot arbitrage your way out of an exchange failing. Funding arbitrage parks capital on at least two venues, so you carry counterparty exposure to both.
- Exchange insolvency. Centralized exchanges have failed with customer funds on the platform; collateral on a CEX is a claim against the exchange, not an asset in your custody.
- Withdrawal freezes. Venues halt withdrawals during incidents or “maintenance.” A freeze that traps one leg’s collateral while the market moves can force exactly the margin crisis in Risk 2.
- Smart-contract risk on perp DEXs. Venues like Hyperliquid, Lighter, Extended, and Aster remove the custodial middleman but add contract-exploit and bridge risk.
- Oracle and mark-price issues. A bad oracle print or a manipulated thin index can liquidate a position that was healthy at the “real” market price.
Mitigations: diversify across venues, size per-venue exposure to what you could afford to have frozen for weeks, withdraw profits on a schedule, and treat newer venues’ higher advertised rates as compensation for higher venue risk — because that’s what they are.
Risk 5: Liquidity risk
The best-looking funding rates often live on small pairs with thin order books. Thin books mean the quoted price is not the price you get for size: entering pushes the market against you, and exiting during stress — when everyone else is exiting too — can cost several times the normal spread. Depth evaporates exactly when volatility spikes.
Mitigations: cap size to a small fraction of typical book depth, scale in and out in tranches, and prefer deeper markets even at a lower headline rate. A worse rate you can actually exit beats a spectacular rate you can’t.
Risk 6: Operational risk
Delta-neutral strategies are operationally intensive because neutrality is maintained, not set-and-forgotten.
- API and connectivity failures. If one exchange’s API goes down mid-volatility, you can’t rebalance the leg that needs it.

Risk 7: Basis and price divergence on perp-perp positions
When both legs are perpetuals on different venues (rather than perp vs. spot), you’re exposed to the venues’ prices diverging. Each exchange computes its own mark price from its own index and order flow. Normally they track closely; in stress, listings/delistings, or oracle incidents, the same token can trade at meaningfully different prices on two venues.
